Explain what drives the economic value of real estate investments and the part they play in a portfolio
The idea
Property values rest on the demand for space and the income it produces. Economic growth, employment, population growth, household formation and incomes drive that demand: retail sales support shops, trade volumes support warehouses and office-using jobs support offices. Interest rates and required returns set capitalisation rates, so rising rates can lower values even while rents rise. Inflation affects both rents and building costs. In a portfolio, real estate offers steady income, diversification because its returns are imperfectly correlated with shares and bonds, and partial inflation protection where rents are indexed or reset often. The trap is assuming property always hedges inflation: long fixed-rent leases give little protection until they are renewed.
