Spot red flags that point to poor-quality financial reporting

The idea

The recurring signals are relational rather than absolute. Receivables or inventory growing materially faster than revenue suggests revenue is being recognised before collection or goods are not selling. Net income persistently exceeding operating cash flow means accruals are accumulating. A falling allowance for doubtful accounts against rising receivables, lengthening depreciation lives, capitalisation of costs peers expense, a large fourth-quarter adjustment, frequent changes of auditor or chief financial officer, and serial one-off charges all point the same way. No single sign is conclusive; a cluster of them is much stronger evidence.

A practice question

From the question bank, with the reason each wrong option is wrong.

What does receivables growth substantially exceeding revenue growth suggest?

  1. That the company is collecting more quicklyWhy not: Backwards. Faster collection shrinks the receivables balance relative to sales.
  2. That revenue may be recognised before it is collected, or collection is deteriorating — correct
  3. That inventory is being written downWhy not: A write-down reduces inventory and cost of sales. Receivables are amounts already billed, so the goods have gone.

Sales that are not turning into cash are either being recognised too early or being made to customers who are not paying. Both warrant investigation.

A harder one

Why is a persistent gap between net income and operating cash flow a warning sign?

  1. Because it indicates high capital expenditureWhy not: Capital expenditure is an investing outflow and sits outside both figures.
  2. Because it means the company is paying too much taxWhy not: Tax is inside both figures, so it cannot open a gap between them.
  3. Because accruals are accumulating — correct

Accruals must eventually reverse into earnings or into write-offs. The two figures converge over time by construction, so a gap that widens year after year is a build-up that has to be released, and the release is rarely welcome.

The hardest tier

Why is a cluster of warning signs more meaningful than any single one?

  1. Because each sign alone has an innocent reading — correct
  2. Because auditors only investigate clustersWhy not: Auditors investigate individual risks as well. This is about the strength of inference, not about audit scope.
  3. Because the signs are additive measures of misstatement sizeWhy not: None of them measures a magnitude. They are directional signals about where to look.

Several arising together are far less likely to be coincidental. A lengthened depreciation life may reflect genuinely longer-lived equipment; the same change alongside capitalised costs peers expense, a falling bad debt allowance and a new auditor is a pattern, and patterns are what analysis looks for.
