Discuss the workings of liquidity transfer pricing (LTP), and name the leading practices for its governance and rollout.
The idea
Liquidity transfer pricing is the internal mechanism by which a bank's treasury charges business lines that use funds and credits those that provide funds. The rates reflect the cost of liquidity for the relevant tenor and currency. The aim is that each unit's profit reflects the liquidity it consumes or supplies, so incentives follow the bank's risk appetite and funding strategy. Leading practice starts with governance. Treasury runs the framework under a policy approved by senior management or the asset and liability committee, and the method is independently reviewed. Rates are transparent and refreshed regularly. Assets, liabilities and off-balance-sheet commitments are all covered, and behavioural maturities are used where contractual ones mislead. Exceptions are documented and visible, and the prices feed product approval and performance measurement. The usual mistake is letting businesses set their own rates or pricing only assets. The exam point is that LTP works only when it is comprehensive, centrally governed and tied to incentives.
A practice question
In a bank that operates liquidity transfer pricing, what does the treasury function do in relation to the business lines?
- It sets regulatory liquidity ratios for each business line and penalises breaches with additional capital. Why not: Confuses LTP with regulatory liquidity limits such as the LCR or NSFR, which are not internal prices.
- It charges users of funds and credits providers of funds at internal rates reflecting liquidity cost. - correct
- It hedges the bank's interest rate exposure by trading swaps on behalf of each business line. Why not: Mixes up liquidity transfer pricing with interest rate risk hedging; LTP allocates the cost of liquidity.
- It passes each business line the actual cost of the specific borrowing that funded its assets, unchanged. Why not: Describes direct attribution of actual borrowings, not a price set by tenor that reflects the cost of liquidity.
LTP makes treasury the internal intermediary: users of funds pay and providers of funds are paid a rate reflecting the liquidity cost of the relevant tenor. It is an internal pricing system, not a regulatory ratio, a hedge or a pass-through of actual borrowings.
A harder one
A corporate unit books a 5-year, USD 100 million fixed-rate loan at 5.5%. Treasury's matched-maturity transfer rate for 5 years is a 3.0% base rate plus a 1.2% liquidity premium. What is the unit's annual margin after the transfer charge?
- USD 1.3 million - correct
- USD 2.5 millionWhy not: Deducts only the 3.0% base rate and omits the 1.2% liquidity premium from the transfer charge.
- USD 3.7 millionWhy not: Adds the liquidity premium to the margin instead of including it in the charge; the charge is 3.0% + 1.2%.
- USD 4.3 millionWhy not: Deducts only the 1.2% liquidity premium and ignores the 3.0% base component of the transfer rate.
Transfer rate = 3.0% + 1.2% = 4.2%. Margin = 5.5% - 4.2% = 1.3% of USD 100 million = USD 1.3 million. The liquidity premium is a charge to the lending unit, not income.
The hardest tier
A bank's lending units hold USD 800 million of assets charged 4.2%. Its deposit unit holds USD 600 million credited 3.0%. Treasury raises the remaining USD 200 million in the wholesale market at 4.5%. After receiving the charges, paying the credits and paying the external cost, what is Treasury's net annual result?
- A gain of USD 6.6 million - correct
- A gain of USD 15.6 millionWhy not: Ignores the USD 9.0 million actually paid on the external wholesale funding.
- A loss of USD 6.6 millionWhy not: Reverses the sign: treasury receives 33.6, pays 18.0 and 9.0, so the net is a gain.
- A gain of USD 24.6 millionWhy not: Ignores the USD 18.0 million credited to the deposit unit and deducts only the external cost.
Charges received = 800 x 4.2% = 33.6. Credits paid = 600 x 3.0% = 18.0. External cost = 200 x 4.5% = 9.0. Net = 33.6 - 18.0 - 9.0 = 6.6 gain. This residual is the mismatch result Treasury retains.
